Contexto:

A pension fund is projecting the amount necessary today to fund a retiree’s pension benefits. The retiree’s first annual pension check will be in 10 years. Payments are ex-pected to last for a total of 20 annual payments. Which of the following best describes the computation of the amount needed today to fund the retiree’s annuity?
Answers
A: Present value of $1 for 10 periods, times the present value of an ordinary annuity of 20 payments, times the annual annuity payment.
B: Present value of $1 for 9 periods, times the present value of an ordinary annuity of 20 payments, times the annual annuity payment.
C: Future value of $1 for 10 periods, times the present value of an ordinary annuity of 20 payments, times the annual annuity payment.
D: Future value of $1 for 9 periods, times the present value of an ordinary annuity of 20 payments, times the annual annuity payment.
Answer Explanations
Answer (a) is incorrect. Note that the present value of an ordinary annuity assumes payments start at the end of the first period. Therefore, there is a “built in” one-period delay, so only nine periods (not ten as in Answer a.) are used in the present value of $1 part of the equation.
Answer (b) is the correct answer. The name of the pattern of cash flows in the stem and correct answer (b) is the present value of an ordinary annuity of twenty payments deferred nine additional periods. For example, assume that the problem had a 10% interest rate. The present value of $1 factor for nine periods would be .424098. The present value of an ordinary annuity of twenty payments would be 8.513564. If each of the retiree’s twenty retirement payments were to be $10,000, the correct calculation of the amount needed today to fund the retirement annuity would be .424098 × 8.513564 × $10,000 = $36,106. An alternative way to get the correct answer would be to use as the interest factor, the present value of an ordinary annuity of twenty-nine payments, minus the present value of an ordinary annuity of the “missing” nine payments: (9.369606 – 5.759024) × $10,000 = $36,106.
Answer (c) is incorrect because no future values, instead only present values, are used in the correct answer.
