What is a prepaid expense?

A prepaid expense is expenditure you incur for things to be done (in whole or in part) in a later income year. If expenditure is incurred for something to be done in full within the same income year, it is not a prepaid expense to which the prepayment rules apply.

Prepaid Expenses

Payments made to vendors for contracts that cover more than one fiscal year, should be recorded to a prepaid expense account control (1610) in the general ledger (Ledger 0). As each month of the contract expires, a charge equal to a monthly prorated portion of the total prepaid expense is expensed to the appropriate subsidiary Ledger 2 expenditure subaccount, and a credit is recorded to account control 1610. This type of situation occurs most frequently with maintenance contracts.

Prepaid expenses are those supplies and/or services (not inventory) acquired or purchased during an accounting period but not consumed or used at the end of the accounting period. (Refer to Subsection 85.65.50.a for an illustrative entry.)

Prepaid Expenses

The same sorts of techniques are also used for pre-paid expenses. If you have to pay out down six months of rent in advance, that is treated as an "accrued asset."

*

At the time of payment, you debit Prepaid Rent for the amount paid, which is a credit to Cash. This puts an unfortunate dent in the Cash account, but it does show on the books as an asset, and there are no more payments to make for the next six months.
