In the US Treasury market we expect a range between 2% and 2.5% for 10-year yields in H1. As the economy recovers during the second half, there is clearly a risk of significant sell-off with 10 year yields backing up to above 4% by late 2009/early 2010. In Europe, 10 year bond yields should trade between 2.5% and 3% in H1 given the weak economic and inflation environment and further interest rate cuts by the ECB. However, a sell-off in H2 is likely given heavy supply and expectations of economic recovery. In Japan, we expect 10 year JGB yields to trade in a range of 1% to 2% before reversing back to 1.8% at year end. Turning to investment grade, credit spreads worldwide are historically high relative to default rates. The current default rate for investment grade is less than 2% and is very likely to increase throughout the year. A central case scenario is that, by the middle of the year, investment grade spreads in the US and Europe are likely to narrow.
