It is the premium that you pay to gain control of the company. Take a simple case of a company having free cashflows of Rs 100 crore. Suppose this company declares a dividend of just Rs 10 crore. There is nothing you and I can do to make the company increase its dividends, as we are just minority shareholders. If, instead, you hold, say, 40 per cent stake in the company, you can make the company pay its entire free cashflows as dividends. The control premium in this case is the price you to pay to capture the additional dividends. Of course, you will have to share the dividends with minority shareholders. But you will receive a substantial share of the higher dividends by the virtue of your share holdings in the company. There are other reasons for existence of control premium. If you control the company, you can run the business the way you want it. Theory has it that you will be willing to pay a higher price (a premium if you will) to enjoy this control. How is control premium quantified? Among other methods, you can, for instance, estimate the excess earnings that the company is likely to generate as a result of you gaining control. If such excess profits is estimated at Rs 50 crore, the maximum you will be willing to pay as control premium is Rs 50 crore. Then, there is the minority discount. Suppose the company's stock is valued at Rs 50 per share, inclusive of the control premium.
