nieta : granddaughter!

Then, you can't say "lives alone" since this woman lives with the child. So, it's better (in my opinion) to translate it as "lives with her"

This sounds most idiomatic
also all the ideas are directly expressed: "girl" is implicit in "granddaughter" and therefore unnecessary

her instead of the is good english

"all by themselves" could be "alone" or "together" both of which imply about the same thing, but i think the phrase used fits the meaning the best and is most idiomatic.

no need to repeat the words about "living" they can be combined into one with the exact same meaning.
this way is a little more succinct without losing any meaning and sounds more idiomatic

If you really feel that the word "niña" needs to be translated then you could say:
X and the child W, her granddaughter, live alone in ...

I think it works better to slightly rearrange the word order. It eliminates confusion and sounds better.
