Translation - English Notes on over-indebtedness
In many countries in the region, and indeed throughout the world, the issue of over-indebtedness has been a topic of discussion. Above all else, over-indebtedness is an issue in urban markets where credit offerings have been very intense in recent years. Some policies of MFIs – expansion into markets already attended by other institutions, increasing the amount of credit lines, and the constant purchases on credit – has increased the perception that clients are over-indebted.
Now, in defining the term “over-indebtedness” it is necessary to consider that the prefixed “over” refers to something that is above and beyond reasonable indebtedness. In order to establish if this phenomenon is in fact observed when financial institutions evaluate a loan application, they employ parameters that measure if the debt service required exceeds a certain percentage of the clients’ regular income (in Peru the parameter is usually set at 30%). However, this can change abruptly as incomes can change over time. As such, the task of establishing a reliable indicator for over-indebtedness is quite difficult.
Part of the problem stems from the growth model that MFIs have displayed. For example, those that have grown intensively, in other words, without significant changes in their coverage (in terms of the number of agencies and personnel), have also registered an increase in their levels of portfolio at risk. On the other hand, the institutions that have growth extensively, in other words, increasing the number of agencies and personnel, have exhibited a lower deterioration of their portfolio quality than those opting for intensive growth.
As with everything, all of this growth certainly has a limit, and urban markets, where MFIs have concentrated their efforts, supply in the credit markets is now saturated. In other words, there exists an abundance of credit supply in urban markets. This situation has forced the institutions to choose certain alternatives:
(i) Increase the service offerings even more to the same clients,
(ii) Consolidate the market through acquisitions of other institutions,
(iii) Expand into new markets.
The most reasonable option seems to be the third, to the extent that financial inclusion can contribute to the incorporation of new clients. Nevertheless, the market segment selected by the institutions has not been exactly rural, a market that has not been addressed due to the high operational costs faced by MFIs operating in those areas. As a result, a proportion of the institutions have opted for the small and medium enterprise (SME) market, a segment requiring higher levels of credit. This is how SMEs have increased their participation in MFI portfolios from 11.5% in 2006 to 14% in 2010.

Translation - English Financial Performance
The Bolivian microfinance market cushioned the fall of its profitability indicators by essentially improving its indicators for expenses, in contrast with their peers in the region, where the fall in returns was accompanied by an increase in financial costs and as a result in the deterioration of portfolio. So, the difference in the average return on capital was accented in 2009 due to leveraging via deposit mobilization shown by Bolivian MFIs, whose average debt-to-capital rate was 5.7% compared to 2.8% for LNB.
Financing through deposits was also evident in its positive effect on the financial expenditures indicators, whose average fell 0.96 percentage points with respect to 2008 figures. The expenses destined for provisioning of credit risk decreased in proportion, nevertheless the collection of Bolivian institutions continues to show indices of risk coverage above 100%, which shows an adequate application of prudent regulations on the part of regulated institutions, the same can be said of DFIs (previously NGOs) and the results of their long years of self-regulation. Although, the adaptation process of the latter is still in progress, a major change in their operating cost structure was not seen in 2009, evidenced by a fall of 1.4 percentage points for that indicator.
The Bolivian MFIs showed efficiency of reach indicators, approximated through borrower costs, that were higher than their peers in the region over the last 3 years due to a higher application of group credit methodologies as with the higher costs incurred from providing access to clients in rural zones. In 2009 this difference was amplified considering the further reduction of new client inclusion activity, which is to say, the MFIs of the country demanded more resources to attract new clients.
The increasing exposure to credit risk was manifest throughout the Latin American region, in the case of Bolivia, the average Portfolio risk greater than 30 days grew 0.9 percentage points, while with the LNB group this increase was 1.3 percentage points, above that of Bolivia despite more intense use of penalties for uncollectable loans as a measure to improve portfolio quality indicators. At the beginning of the financial crisis, when new loan and portfolio growth was in the double digits, the threat of delinquency and over-indebtedness was seen as low. In the current economic context and for the sake of the wellbeing of the industry as a whole, evaluation processes, follow-up, and loan recovery are receiving much more attention by the institutions.

inferiores.
Translation - English DIFFERENTIATED IMPACT IN PORTFOLIO QUALITY
⇨ At the sub-regional level, South America showed more stable and favorable portfolio quality indicators compared to the rapid deterioration seen in Central America.
⇨ MFIs focused on credit to microenterprises experienced a more dramatic decline of their portfolios that MFIs with more diversified credit products.
Even though important regional gain in risk indicators were seen, this development has not been homogeneous, and though this depended in part on an MFI’s sub-region, the primary driver seemed to be the level of diversification in credit products of an MFI.
At the sub-regional level, the decline in the portfolio at risk greater than 30 days in South America was barely perceptible (as were penalties) while risk coverage increased. In Mexico a moderate decrease of portfolio at risk and in levels of risk, but risk coverage remained at ideal levels above 100%. In Central America the decline was notable for any risk indicator observed, illustrated by a risk coverage that fell to 66.3%, levels which would be subject to state monitoring regimes by financial supervisors in some South American countries.
Certainly, the levels of recuperation in Central America fell, reflecting its greater vulnerability to the local and international economic events that affected the microfinance industry over the past year. Particularly, the dramatic decline in remittances to the majority of countries was felt when loans matured and became due for repayment contrasted with Mexico and to some degree South America, sub-regions that depend more on local economic activity.
Seen from the perspective of the offer of credit products, the MFIs that offered credit, in addition to that directed towards microenterprises, experienced a larger drop in their portfolio at risk greater than 30 days than their counterparts that focused solely on credit to microenterprises. This trend is highlighted by the fact that among MFIs that diversified their portfolios, those that offered commercial credit and mortgages showed a larger decline in portfolio at risk than those that only offered credit for consumption. This can be explained in two ways: i) it has previously been mentioned that MFIs contracted their portfolio of consumption loans to confront the increasing portfolio risk, and, it seems, this had a positive effect on containing late fees, and ii) the MFIs gambled on entering segments which were new to them such as commercial credit and mortgages, making them more disposed to assuming higher levels of risk, and this is reflected in their portfolios while they learn the methodology behind these products in these new segments.
On the other side, among MFIs that exclusively gave credit to microenterprises, the increase in portfolio at risk greater than 30 days was more moderate that other MFIs that showed some level of diversification in their portfolios. These MFIs showed greater market depth (their average loan amounts were 4 to 5 times less than other MFIs) and focused in grouped credit methodologies that have contributed to the expansion and incorporation of new clients in the financial market. This occurs while maintaining solidarity guarantee as a base even though their levels of risk rose more rapidly that that of the individual methodology it was still at lower levels.
